I have in the past wondered why that is, probably because the Welsh flag would be difficult to intergrate into the Union flag without looking too Wlesh or not enough.

Edited: apparently Wales is represented by the George Cross as it was offically part of the Kingdom of England since 1282. So I guess England and Wales joined the Union together under the Flag of St George. Bit of a cop out for you Welsh I must admit.

The Welsh dragon does not appear on the flag because when the first Union Flag was created in 1606, Wales was already united with England from the 13th century. This meant that Wales a Principality instead of a Kingdom and as such could not be included.

In 1536, under Henry VIII, the Act of Union joined England and Wales officially.

The St. David's cross would probably be the easiest to integrate into the flag but it won't happen.. The union flag is a mighty fine flag with centuries of of proud history behind and a lot of that history written in the blood of Welshmen, but it ain't my flag..
